Understanding 721 to UPREITs

You’ve sold appreciated real estate and you want to defer the taxes. But what if you could also gain diversification and potential liquidity?

A traditional 1031 exchange into a single replacement property still leaves you concentrated in one asset, one market, one set of risks.

Section 1031 lets you reinvest the proceeds from appreciated commercial real estate into like-kind property without recognizing a taxable gain.

A Delaware Statutory Trust, or DST, holds title to professionally managed institutional-quality real estate. Since 2004, the IRS has recognized DST interests as qualifying 1031 replacement property.

Your DST interest may convert into operating partnership units in a REIT under Section 721. This moves you from owning one property into a diversified portfolio of 100 or more, still tax deferred.

You typically hold the DST for two to three years. If the sponsor exercises its option, you move into OP units, and after a one-year hold, those units may convert into REIT shares.

Once in the REIT, your capital is spread across a much larger diversified portfolio, and you gain access to potential liquidity through the sponsor’s share repurchase program, subject to its terms.

Distributions may continue monthly or quarterly, and through estate planning, your heirs can potentially inherit OP units on a stepped-up basis, eliminating the taxes altogether.

This strategy carries a real risk. DST and REIT interests are illiquid, investors give up direct control of the property, and returns depend on market and management performance. This is not suitable for every investor.

This path tends to suit real estate owners ready to move from active management into a diversified, professionally managed portfolio without triggering a taxable event.
